What Is Contribution Margin? Formula and Meaning

Contribution margin is revenue left after variable costs, and the guide shows how to calculate it and use it to assess products, orders, or channels.

‍Contribution margin is the money left from revenue after you subtract every cost that changes with sales. The math subtracts variable costs from revenue. You can track the result by product, order, sales channel, or across the whole store.

How contribution margin is calculated

Use your records to match or allocate each variable cost to the product, order, or channel you're measuring. For dropshippers, those costs can include the product, freight, fulfillment, transaction fees, refunds, and direct ad spend. Leave out rent, salaries, and fixed software because those costs don't rise with each order.

Wayflyer groups the metric into three levels:

  1. CM1: Subtracts product cost.
  2. CM2: Also subtracts freight and fulfillment.
  3. CM3: Also subtracts direct ad spend for paid traffic.

CM1 and CM2 are partial views, so subtract transaction fees, refunds, and other sale-linked costs when they enter your math. Use CM3 when you can allocate ad cost to the measured item or channel. If you can't, use the narrowest level your records support.

Our Numbers Breakdown calculator uses the same inputs and checks a product when its fields cover your cost model. If they don't, add the missing costs in a spreadsheet.

In Wayflyer's comparison, one $100 product leaves $12 per sale (12%), while the other leaves $35 (35%). With $100,000 in fixed costs, the first loses $40,000 after 5,000 sales. But the second makes $40,000 after 4,000 sales.

Why contribution margin matters

Contribution margin shows whether a product or ad campaign adds enough money to help pay the store's fixed costs. Leaving rent and payroll out keeps product and channel comparisons focused on costs tied to sales. That makes contribution margin more useful than revenue alone when you're comparing high-margin products for more ad spend.

A CM3 at or below zero loses money before fixed costs. Reprice or pause that product or channel before spending more on it. A positive CM3 helps pay fixed costs. The store moves into profit only when total contribution exceeds those costs.

Contribution margin vs. profit margin

Gross margin stops after product cost, contribution margin stops after all variable costs, and net profit margin also subtracts fixed costs. A product can look stronger on gross margin because that measure leaves out shipping, transaction fees, and direct ad spend. Contribution margin counts those costs, so it shows whether each sale helps cover overhead.

Net profit margin shows whether the whole business made money after every expense. Store-level profit-margin formulas calculate gross and net margin from different expense totals.

Use contribution margin for product, order, or channel choices, and net profit margin for the whole store.

FAQ

These answers cover the contribution-margin questions that depend on your store's own numbers.

What's a good contribution margin for a dropshipping store?

A good contribution margin is positive and high enough to cover the store's fixed costs at its expected sales volume. The right target depends on the store's cost structure, prices, and sales mix.

Can I calculate it without an accountant?

Yes, you can calculate it without an accountant. Export your order revenue and variable costs, then use a spreadsheet or calculator that includes every sale-linked cost.

Does contribution margin change by product or store?

Contribution margin changes when products, orders, or channels carry different shipping, fee, refund, or ad costs. Use product figures for product choices, channel figures for ad budgets, and storewide figures for the whole business.
