What is Profit Margin and How Do You Calculate It?

In simplest terms, profit margin refers to the amount of money you make after subtracting your expenses from your revenue. It is usually a percentage value.  

Let us say that an apple costs $1. You sold it for $2.50. The $2.50 is your revenue. Your profit is $1.50. To get our profit margin, you divide the gross profit by the revenue. 

The calculation is like this: 

$1.50 profit / $2.50 revenue = 0.6. Now, we multiply 0.6 by 100, and we get the percentage value of 60%. Your profit margin is therefore 60%. 

This example, of course, is simplistic. In business, you have to account for all your expenses. In the apple example, we only accounted for the cost of the apple, which is $1.

Types of Profit Margin

The two common types of profit margins are: 

  • Gross Profit Margin – the money you make after subtracting your cost of goods sold (COGS) from your revenue. The apple example earlier is how you calculate your gross profit margin.   
  • Net Profit Margin – the money you make after subtracting all expenses. This is your “take-home pay.”

It does not always mean that you keep all the net profit margin for yourself. Seasoned business owners know that there are “rainy seasons” in business. Because of this, they only keep a portion of the net profit margin. They leave the rest to the business so they would have money to cover unexpected expenses or expenses if they do not have a lot of sales in the succeeding months. 

Let us say that you dropship drones. The cost of each drone is $19.99 You sell each for $39.99. Let us say that in a month, you sold 40 units. 

  • Your revenue is: $39.99 per unit X 40 units = $1,599.6 
  • The cost of goods sold, or COGS, is: $19.99 x 40 units = $799.6
  • The gross profit margin is $1,599.6 -$799.6 = $800. We divide $800 by $1,599.6, and we get 0.500125031. We multiply this by 100, and we get 50.01%. 

Therefore, the gross profit margin is 50.01%   

Now, let us calculate the net profit margin. Let us say that your expenses are: 

  • COGS = $799.6
  • Shopify Subscription = $25 
  • Facebook Ad = $100  

Your total expense is $924.6. We will subtract that amount from the revenue, which is $1,599.6.

  • $1,599.6 revenue minus $924.6 expenses = $675. 
  • $675 profit / $1,599.6 revenue = 0.421980495. 
  • 0.421980495 X 100 to get the percentage = 42.20%

Your net profit margin is 42.20%.
